What’s behind the sell-off in AI neocloud stocks like CoreWeave and Nebius
CoreWeave equity and debt are trying to find their footing after a tweet-fueled sell-off on Wednesday that saw shares slump 15%. On Thursday, the stock is continuing to slide, off about 3%, while the yield on CoreWeave’s 2032 bond is up to 15.77% and 5-year credit default swaps, a sort of insurance on debt, are up to a spread of 1140 basis points, or 11.4% per year. CRWV 1M mountain CoreWeave shares in the past month Beyond general pressure stemming from concerns about the AI borrowing binge, tightening credit conditions and rising inflation , coupled with Wednesday’s social media posts , multiple tech investors that CNBC spoke to were mostly at a loss for a specific rationale for the sell-off in what are called neocloud stocks. Neoclouds are specialized computing providers built for artificial intelligence and machine learning. Freak out One person said they were “freaked out” by the slump in their stock and bond prices. However, a Wednesday analysis from research firm Gartner may point to the answer: a longer time horizon for AI capital returns driving eventual consolidation in the neocloud space. “By 2030, Gartner predicts that cost pressure and a lack of a differentiating business model will force over 80% of neocloud providers to cease independent operations,” the analysis said. Underpinning this analysis is growing conviction among investors that AI is going to take longer than initially forecast to generate the returns needed to justify the required investment. “What if that payoff does not arrive with the speed that the consensus was expecting? What if that payoff arrives slower?” Apollo chief economist Torsten Slok said on CNBC’s ” Squawk Box ” on Thursday. Weak link Assuming a longer time horizon is required for returns on AI capital, the neocloud sector could be the weak link in the AI value chain, especially because its equipment wears out and needs to be replaced so often. AI-specific “infrastructure-as-a-service” spending is forecast to grow to $174 billion in 2030 from $66 billion in 2027 – a tiny fraction of the $3.6 trillion that data center owners as a whole are expected to spend, according to Gartner. That $3.6 trillion is itself less than half of of the $8.5 trillion in revenue required to cover capex and debt service to achieve a 12% return. Due to all the debt on CoreWeave’s balance sheet – resulting in a forward debt-to-equity ratio of 667-to-1, according to FactSet – the company is regarded by many investors as a bellwether for the entire neocloud sector. Its leverage will allow it to do very well if its business model proves to be viable, and it could be the first to tank if not. “CoreWeave is the canary in the coal mine in the neocloud business,” Paul Meeks, head of tech research at Freedom Capital Markets, said. Moving together The neoclouds are moving in tandem Thursday, with Nebius down about 5% and IREN falling almost 9% in late morning trading. Those declines suggest it’s the neocloud business model, as opposed to the capital structures of the specific companies in the sector, that investors are scrutinizing. “Look at a comparable company like Nebius,” said Gil Luria, head of tech research at DA Davidson,r. “They literally sell the same thing to the same companies and have almost no financial leverage.” So-called AI colos – short for “colocation” firms – are also down Thursday. This may further support the idea that it’s a broader issue regarding return on invested capital for similar AI infrastructure providers that’s pressuring CoreWeave — or it could illustrate the contagious nature of problems in the sector. AI colos are companies like Applied Digital , Hut 8 , TeraWulf and Cipher Digital that can own their own servers, power and other hardware while leasing out space in third-party data centers. Some started out as cryptocurrency miners. “Sometimes the AI colos are actually landlords of the neoclouds, and so you would assume that if CoreWeave got in trouble, it would take down the entire group,” Meeks said. Applied Digital is off 5.5% Thursday, Hut 8 is lower by 8.4%, Terawulf by nearly 3% and Ciper Digital is pulling back another 6%.
